We were in the water and when the engine engaged, the tow rope wrapped around the propellar and killed the engine.

As a result, when putting the engine in gear, the propellar will not turn and propell the boat.

I needed to replace the prop anyway so when I went to replace, the nut that is on the propellar shaft wont come off because the shaft is turning with the nut. so now what? I am assuming this is something much worse than replacing the prop....

What drive are we talking about????
Might try putting it in forward gear and try turning the nut. If your prop hub is spun, putting it in gear will stop the shaft from turning.

Sounds like either it is not in gear or worse yet you have an isue where your gears are not lined up and you need to do a little more than pull a pin and spin a nut. Depending on how inclined you are you might just want to go to a shop and have them look at it if putting it in gear does not work.

Either put it in gear or put piece of 2x4 between one of the propeller blades and the anti-ventilation plate to keep the prop and shaft from turning.
