Was it fogged last winter? If no then you might have some valve seals leaking or bad rings.
That water comming out is suppposed to come out there.
Get yourself a manual and a service manual so you can see where the water is supposed to exit.J
If the drive was down more of the water would come out the drive. You shouldn't run the engine with the drive up like that, but water/exhaust is suppose to come out under the drive like that.

The water coming out of the transom shield is normal. It coming from the exhause idle relief ports. Same thing as Merc, OMC, and the Volvo SX.
Phewww!!!! thanks for the feedback. Yes I had it hooked up to the fresh water hose. The boat has a sea strainer. There is a leak into the boat of which we cant find the source so i thought this might have been it. There is a leak somewhere that is worse while the boat sits. The saltwater gets in the bilge and gets pick up by the flywheel and has ruined multiple starters! Im glad this wasnt a problem, but im still puzzled about the leak.

Perfect example of leaking bellows, which leaks through the intermediate bearings in the flywheel cover, and into the flywheel which throws the water into the starter.
Like I said before, pull the upper gear box and look at the bellows.
