I know that this engine is water cooled, but I do not see water coming out of the engine. Dose water exit the system under water. Should I be able to see water coming out of the engine while it is running?

You are wise not to run it like that, it isn't cooling. There is a large hole in the backside of the midsection, about half way down to the waterline. There should be a healthy spray of water blowing out that hole any time the motor is running. That is only part of the cooling water though. A lot of it goes out with the underwater exhaust.
