Look at the attached picture. When running the engine on water hose, I have water coming out of that joint (circled in red) between the lower unit and midsection housing. (mating joint). Is this normal? or do I have an exhaust housing gasket leak or something? The engine is circulating water just fine.

Not suppose to leak there, but it's fine. Water trapped between the inner and outer housings.

Might want to check the bolts that hold the lower unit though.

not the end of the world...there is a thick gasket that seals the exhaust housing to the LOWER UNIT, it is off some, or missing....when people try to twist the lower unit to get the drive shaft to line up , things like that gakset can get bumped out of place...that water is about to leave the motor,.....it only has a foot to go!!! down and out past the prop.... so no loss of cooling ...

next time you drop the LU pay attention to that gasket when reassembling...

Look closely, isn't there actually a slot there where it is leaking? Some do, some don't. The ones with a slot are supposed to leak, that is a drain slot. The ones that do not have a slot, does not matter if it leaks, it is just doing what the slotted ones do by design. As somebody already pointed out, that water has done its cooling job and is destined to be discharged anyway.

You have what OMC called a "split line gear case" and there was a reason they built it this way. As long as you have no cooling probs, don't worry about it.
