Water in cylinders, 9.9 HP

I just bought a "94" Evinrude 9.9 (model # E10RER) and may have gotten taken. It starts easy, idles good, and runs well at high speeds. But it runs rough at mid range. Thinking that it might be bad plugs, I pulled them and found water on the plugs and a small puddle of water (a cc or so) in the bottom of both cylinders. The plugs themselves are in good shape.
I also did a compression test and got 120 to 125 psi in both cylinders.

I'm guessing it could be a leaking gasket, cracked head or cracked case.
One other thing; The guy I bought it from (original owner) told me that the only problem he ever had was that he had to replace a plastic cover that is just above and to the right of the upper plug becuase it cracked. Could that be related to my problem?
I'm hoping someone can tell me what the likely cause is, how to fix it and what it might cost. Thanks in advance for your help!

Take the head off and have a look see - - most likely a head gasket. Did it get hot?

I just got the motor and it didn't get hot on me. The paint on the engine case and head look like new, no burnt or flaking paint. The is a vert strong stream of water out of the pee hole.
I'll take the head off an look at the gasket.

One other question, I think most of the exhast comes out of the prop but there is a small exhaust port below the cover, above the water line. Should there be water coming out of this exhaust port?

Those ports will spit a little water. If you've got good compression and water in the cylinders, I think I'd be taking a hard look at the exhaust gaskets.
