Drive shaft seal 68 Lark X

Hi all
I have just rebuilt my 68 Evinrude lark x 40 electro shift gearbox and noted that on disassembly there was a large o ring that sits on top of the water pump housing plus there is also a smaller o ring that sits on the drive shaft.
My question is where on the shaft is the smaller o ring supposed to sit?
Is it on top of the lip seal on the water pump housing or in gap between the splines that insert into the power head if it's neither of these areas then where?
Also what use does this o ring serve?
Looking forward to some responses from people smarter than I.

The small O-ring fits in the groove at the spline.---Keeps grease in there and water out of that joint.
