Those are water drain holes for water trapped in and around the upper part of the gear case portion of the lower unit.

No, Maybe if your exhaust idle boot is missing or misaligned. The holes drain anything that may have accumulated during a run, unburned gas/oil mix and water to prevent freeze damage. If the boot is in place, an urgent search for where the water is coming from is in order.

Did you verify the impeller out tube (plastic tube) was aligned with the water tube going up?

I did my best to align it but how do I verify it?
Is it possible for the lower unit to be installed if the impeller tube is not lined up?

Oh yes it is. The tube is long and it can be swing out of the way if not align prior to pushing it all the way in. Do you see good amount of water coming out of the exhaust snout? do you see water or even mist of water coming out of the idle exhaust vent or nostrils? Are you testing on muffs or can? if its on muffs and you see stream of water from the drain holes, you're impeller outlet tube is probably misaligned.

I was able to verify my tube's connection with two pictures while replacing an impeller on my 1970 35 HP Chrysler. I could see it at the open leg connection shown (enlarged) and from the bottom of the leg with the exhaust snout removed (attached).
