It can be the one behind the prop or the ones that sit behind the screws where you check or drain the gear oil. Those are one time use ones. When you chance the gear oil you must also replace them. They are real hard water like seals.
There is also a seal that sits under the water pump around the drive shaft and then there is the seal around the shift shaft.
You can pressurize the lower unit to about 16 psi and listen where the hissing (if any) comes from. Sometimes this water is just condense that gathers over a few years.

Thanks rollmops I will check these out, I may just go ahead and replace all these seals, I didn't realize the drain plug seals were one time use that's good to know, I don't think the water is condensation I put fresh oil in it and ran it in a barrel for a few minutes and the oil looked like coffee with a lot of milk in it

You should check out the oil again today. Often,small air bubbles will change the color of 90 weight oil to where it looks like water is mixed in. After a day it may well be the right color again. If there is water in the oil ,it will separate out after sitting a while and if you open the lower screw,that water will come out first.

rollmops, I gave it a couple of days and the oil still was discolored, I pressurized the gear unit and could tell some air was leaking around the seal behind the prop.
Before I put anymore time and money into the motor I decided to take it out on the boat today and see how it did under load, I have to say it preformed like a champ, it almost made my little 14 ft. V-hull stand on its end and I didn't even have it at full throttle.
So I will be replacing the prop seal and water pump for starters.
Its odd the carb on this motor doesn't have an adjustable high speed needle, it has the stem but it just plugs the hole, but the motor preforms great.
