Water coming out of shift rod hole?

OK another question (Wasn't sure if I should make a new thread, or ask multiple different questions in the same one, but figured a new thread would be easier to follow), anyway...

Before I disassembled my lower unit, when running the motor on the muffs, a fairly good fountain of water would come flowing up out of the shift rod linkage hole in the mid section...

When I dropped the lower unit, I noticed there was a rubber grommet that goes over the shift rod, thats supposed to be in the mid-section. The grommet was just sitting there loose...

(lower unit is a bit of a mess, see this thread: Yucky)

I assume when I re-assemble the lower unit and put the rubber grommet back in place, this would slow down the amount of water coming out this hole, but that leads me to a few questions...

1. IS water supposed to even come out of this hole at all? (or be in this part of the lower unit)
2. If water is NOT supposed to be in this part of the lower unit, any ideas why it might be there?
3. If water is "ok" to be there, will replacing the grommet slow it down enough?

Red arrow shows where the water was flowing out from, that little gap in the mid section, and coming out of the hole where the shift rod goes through. (can't really see the hole, sorry, couldnt get a good picture of it)
