Ok. Do I drill from the inside of the engine compartment or from the outside? The idea of drilling a hole in the boat scares the tar out of me.

From the inside - about 1/2" deep should do it (don't worry, the transom is approx 2" thick). Light dry shavings - good; light wet shavings - not so good; dark shavings - bad (rotten). Post pics.

I'd say inside, only for cosmetic consideration, if you have access to but outside is also fine. Do it at different locations around the seals and no need to go larger than say 3/16". Don't be afraid, that's exactly why God, after his morning beer, created 5200!
